To guess, assuming it works in vanilla, you've got some security software installed which includes a firewall and is preventing the launcher from accessing the internet. Some antivirus packages include firewall functionality.
Are you sure you don't have a 64bit system? Just because it came with 32bit Windows, doesn't mean it's got a 32bit processor and 64bit Windows can't be installed.
Though yeah, the 1.6.4 packs finally got me to shift off my 32bit OS install, and I'd rather not've done.
If I'm reading it correctly - and I'm fairly sure I'm not - your character is looking at something buggy enough to crash your client.
It may be the case that if he chunk loads the area for 5-10 minutes you may be able to log in. It may be that he needs to manually move you out of that zone, or...

You mentioned that the frame rate is much improved in vanilla - but what happens to your graphics card usage? Does that go up, or is it just able to pull 100FPS with software rendering?
Do other OpenGL game have this problem for you?
I've seen many reports where ATI cards fail to pick up MineCraft as something to accelerate due to its use of OpenGL, but best I can make out that should only apply if you've got some other graphics card for it to run with. Though I guess it does indeed sound like it's using software rendering...
